Watermarks - So confused

So I have read all the "info" on watermarks but am not having any success. This is a new experience for me so wondering if someone who has been successfully able to use this feature can give come guidance and/or feedback.

Using Joomla ver 1.5 26
I have the following settings:
Create Watermark = Yes (Folder)
X-Position - right
Y-Position - bottom

I have created and uploaded the two watermark files - watermark-large.png and watermark-medium.png

The folder structure that we have on our website is two layers down for the photos. So the location is:
images/phocagallery/category/event
There are several different "/event" folders (under each main category folder) and each contains photos from that event

I have tried placing the two watermark files in the "/event" folder and then publishing the photos but no watermarks are appearing.

So a couple questions:
1. Do the watermark files have to reside in the "images/phocagallery/category" folder or can they be in the "images/phocagallery/category/event" folder? So am I putting them to the right folder or not?

2. Most of the photos are resized to Large (1024 x 768 screen). So is this considered a large or medium size in regards to the watermark file used?

3. What size do the watermark files actually need to be? Do they need to also be "resized" to the same size as the photos in order to be applied?

4. I want the thumbnails and also the slideshow photos to be watermarked. So when someone clicks on a thumbnail and the slideshow opens those the larger photos are also watermarked. Will using Phoca's watermark feature accomplish this or not?

In Create Watermark parameter you can set the following values:

No - no watermark will be created
Yes (Folder) - watermark will be created from images which are located in categories folders (watermark-large.png, watermark-medium.png ) - watermark will be created only on images which are located in this folder
Yes (Root) - watermark will be created from images which are located in root (watermark-large.png, watermark-medium.png ) - watermark will be created on all images

Sorry I don't understand your question..

Mediun watermark shouldn't be larger as medium thumbnails, large watermark shouldn't be larger as large thumbnails...

If you use a detail view which displays large thumbnails and not the original images, this will work.
